I think the Hobbits went so far west they wound up in North America, where they interbred with the humans there. Their descendants retained the large hairy feet, but stayed human size. Thus we have Bigfoot/Sasquatch/Yeti.

What he said. I remember somewhere in his Letters Tolkine saying that they did indeed die, but I don't own a copy of the Letters myself so I couldn't look it up, so take that with a grain of salt.
